In order to provide timely information, accountants divide the life of a business into specific time periods. Therefore it is important to record transactions in the correct time period. Under accrual basis accounting, events that change a company’s financial statements are recorded in the periods in which the events occur, rather than in the periods in which the company receives or pays cash. Revenue and expense recognition criteria provide guidance about when to recognize revenues and expenses. Revenue is recognized when the service has been performed or the goods have been sold and delivered as long as the revenue can be reliably measured and collection is reasonably certain. Expenses are recorded in the same period as revenue is recognized, if there is a direct association between the revenues and expenses. If there is no association between revenues and expenses, expenses are recorded in the period they are incurred. 2. Prepare adjusting entries for prepayments. Prepayments are either prepaid expenses or unearned revenues. Adjusting entries for prepayments record the portion of the prepayment that applies to the expense or revenue of the current accounting period.
